The Perils of Public Shells, Reverse Mergers & Pink Sheets

Private companies that are looking to go public should consider the many perils of Public Shell with Reverse Merger and Pink Sheet transactions. Going public directly with a Go Public Direct transaction can be far less expensive, just as fast, and typically imposes far fewer risks and constraints.

For many years now, I’ve consistently advocated that most private companies wanting to go public should use the Go Public Direct process rather than a reverse merger with a public shell (also called a RTO or reverse IPO).

The reasons are straightforward: Many public shells have nasty skeletons in the closet that can come out to haunt a company after closing the reverse merger. Also, many public shells have shareholders and promoters who will dump all their shares into the market after the reverse merger closes, killing the stock price, and leaving the company with angry investors and shareholders. A Go Public Direct transaction is a far safer and much less expensive alternative for an aspiring private company looking to become an SEC reporting company with a Ticker Symbol qualified to trade on the OTC Bulletin Board or the OTCQB/OTCQX markets.

So why do companies continue to buy these shells? Many are simply unaware of a Go Public Direct transaction as a viable option; and many in the know have common misconceptions that lead them to believe that a shell deal is more advantageous. Public shells are also expensive, generally costing many $100’s of thousands of dollars in cash and potentially millions more in surrendered equity. Companies are too often willing to pay this premium based on an incorrect belief that pursuing a Bulletin Board Trading Shell with a ticker symbol is a faster and more certain way to go public; but that’s not necessarily true.

Pink Sheet Shells at a lower cost than Bulletin Board Shells seem like an attractive alternative. But they are not. They are still more expensive than a Go Public Direct transaction. A company only ends up on the Pink Sheets as a result and may have to stay there because as a result of inheriting other problems not found in Bulletin Board Shells such as bogus stock sales, years of unfilled SEC reports, or even worse concerns. This is particularly true under new SEC and FINRA Rules.

Companies considering public shells for sale should be very aware of the constraints such a transaction will impose on their shareholders. Current shareholders will NEVER be able to sell their stock on the Pink Sheets after the merger. Recent SEC changes in Rules 144 and 145 make the stock of stockholders totally, completely, absolutely illiquid and un-sellable on the Pink Sheets without becoming an SEC reporting company. But this is the very constraint companies pursuing a Pink Sheet deal are seeking to avoid.

It also becomes exceedingly difficult for a Pink Sheet company to move up to the OTCBB, change the company’s name, or pursue a reverse split of their stock. To perform any of these acts, a Pink Sheet company must first submit and obtain approval of a long list of detailed corporate history information since the company’s inception. This includes a full corporate history including all details of past corporate transactions, prior officer appointments, distribution of all prior shares, and contact history of all investor solicitations. Unless the shell promoter makes such details available at or prior to closing, it is highly unlikely they will ever be fully known.

These are only a few of the many perils involved in a Public Shell with Reverse Merger and Pink Sheet listing transactions.
